What is Phantom power and what does it do?

Phantom power supply voltage is + 48v and is usually generated from a mixing desk (usually available on each channel strip), but can also be found on some preamps and more recently on computer audio interfaces.This 48v supply is used to power condenser and sometimes back-electret mics.In the case of the electret mic. this power supply can sometimes be taken from a battery.The voltage is used to polarise the capsule inside the mic.
The current is fed along the 'hot' and 'cold' wires of a mic. cable and returned then back through the third wire(screen) .
Some microphes have their own power supplies(a box where the mic. can be plugged in).An example is the RODE NTK valve mic.

It's also worth knowing, as long as you have a correctly wired cable, no damage will be done to a dymanic mic (one that doesn't need power), if plugged into a line that has phantom power on it.
